Financial assets don't move in straight lines. Prices fluctuate around a central tendency — whether it's a simple moving average, a valuation multiple, or a statistical norm. Extreme departures from this average are statistically likely to reverse.
Markets frequently overreact to news, earnings, or sentiment shifts, pushing prices far beyond what fundamentals justify. Mean reversion traders profit from the subsequent correction when the initial panic or euphoria subsides.
The 'mean' isn't always a fixed historical average. It can be a moving average that adapts to changing market conditions, a valuation band (like P/E ratios), or a volatility-adjusted range. The key is identifying which mean the asset tends to respect.
Unlike momentum trading which rides trends, mean reversion requires waiting for extreme conditions and then acting decisively. Sometimes an asset stays overextended longer than expected — disciplined position sizing and patience are essential.

Risk Management in Mean Reversion Trading
The 'It Can Always Get Worse' Rule
The greatest risk in mean reversion is that the asset doesn't revert — it continues trending away from the mean. Always use a hard stop-loss beyond the recent extreme. If you're buying at a perceived bottom, place your stop just below the lowest recent low. Never add to a losing mean reversion position; it may never come back.
Position Sizing for Asymmetric Risk
Mean reversion trades can go against you quickly if the trend accelerates. Use smaller position sizes than you would for trend-following trades — typically 1-2% of portfolio per trade. The asymmetric risk profile (small gains on many trades, potentially large losses on a few) demands conservative sizing to survive the outliers.
Time-Based Stops

Correlation Awareness

Timing the Entry
The biggest challenge in mean reversion is timing: entering too early means riding further drawdown, while entering too late means missing the reversal. Use these approaches to improve entry precision:
Don't enter purely because RSI is oversold. Wait for a bullish candlestick pattern — a hammer, bullish engulfing, or morning star — to confirm that buyers are stepping in. The reversal candle should close above its open and preferably above the prior candle's close.
When price pierces the lower Bollinger Band (2 standard deviations below the 20-day SMA), add to watchlist but don't enter yet. Enter on the first candle that closes back inside the band — this signals the extreme has passed and mean reversion is underway.
Look for a 'selling climax' — a sharp drop on extremely high volume, followed by a recovery on the same or next day. The volume spike indicates panic selling, and the subsequent recovery shows that institutional buyers are absorbing the supply. Enter when price reclaims the day's midpoint.
When price makes a lower low but RSI or MACD makes a higher low (bullish divergence), it signals weakening downward momentum. This is an early warning that the downtrend is exhausting. Enter when price breaks above a short-term downtrend line or minor resistance.
Entry & Exit for Optimal Profit
Mean reversion trades have a narrow profit window. Unlike trend-following where you let winners run, mean reversion requires precision in both entry and exit to capture the snap-back before the price resumes its original direction.
Scale in with partial positions
Start with 30-50% of your intended position at the first confirmation signal. Add the remainder only if the trade moves in your favor. Scaling in reduces the impact of mistimed entries while still capturing the move.
Confluence is king
Only enter when at least two independent signals align — e.g., RSI oversold AND price at a major support level AND a bullish candlestick pattern. The more confluent signals, the higher the probability of a successful reversion.
Enter near the extreme, not near the mean
The risk/reward ratio compresses as price approaches the mean. Enter when price is at least 1.5-2 standard deviations away. At that distance, there's meaningful room for profit before the mean is reached.
Pre-market preparation
Identify mean reversion setups the night before. Set price alerts at key levels rather than watching screens all day. Execute your plan when the alert triggers — don't improvise in the heat of the moment.
Take profit at the mean — don't get greedy
The primary profit target is the moving average or central value itself. Attempting to hold for a full reversal to the opposite extreme is statistically unlikely. Lock in profits at the 20-day or 50-day SMA and move on to the next setup.
Partial exits at key levels
Take 50% off at the first logical target (e.g., the 20-day SMA), 30% at the second target (the 50-day SMA), and let the remaining 20% run with a trailing stop. This ensures you capture the bulk of the reversion while still participating if the move extends.
Exit on re-acceleration
If the original trend resumes with force — a large directional candle with high volume moving back toward the extreme — exit immediately. This signals that the mean reversion setup has failed and the trend is strengthening.
Time-based exit discipline
Set a maximum holding period (3-7 trading days). If the price hasn't reverted by then, close the position. The longer the reversion takes, the lower the probability of a meaningful snap-back and the higher the opportunity cost of tied-up capital.
The Most Important Exit Rule
Never turn a mean reversion trade into a trend trade. If you entered because the stock was oversold and it keeps falling, do not convince yourself it's now a "value play" or a "long-term investment." Stick to your original thesis. If the trade invalidates, exit — preserving capital is more important than being right on any single trade.
